    Missing: Up To 4 Million Workers

    We know that Americans are leaving the labor force at an unprecedented rate. The question is why they’re leaving — and how many of them will come back.

    Economists are still trying to figure out how much the exit of millions of workers since 2007 has to do with the weak economy and fewer available jobs and how much it has to do with demographic factors like retiring baby boomers. It’s more than an academic question. If the shrinking labor force is mostly the result of the economy, then policymakers including President Obama, Congress and the Federal Reserve would be more motivated to grow the economy and put people back to work. But if demographic forces are to blame, then the best policymakers can do is to prepare the United States for a future in which fewer people are working.

    The U.S. labor force is the smallest it’s been since the 1970s as a share of the adult population: 62.8 percent today, down from 66 percent in December 2007, when the recession began. If the labor force participation rate had remained unchanged over that time, nearly 8 million more Americans would be in the workforce today. The government defines the “labor force” as everyone over the age of 15 who’s either working (i.e. employed) or actively looking for work (i.e. unemployed).

    Let’s consider the two extremes: In one, the weak economy is responsible for the entire decline, while in the other it can be attributed to longer-term demographic forces.

    In the first scenario, 8 million Americans are, for all practical purposes, unemployed: They want jobs, but they’ve stopped looking for them. If that’s the case, the official unemployment rate of 6.7 percent in February is too low. The truer rate would be over 11 percent. Under those circumstances, the Fed would likely be talking about increasing its bond-buying efforts, not paring them back, and politicians would be talking about how to better respond to an ongoing jobs crisis.

    In the second scenario, those 8 million people all left the labor force for reasons unrelated to the state of the economy. Baby boomers are retiring. Younger people are attending college at an increasing rate. Fewer men in their prime working years have jobs, a trend that began in the 1970s.1 These larger demographic shifts could mean the official unemployment rate of 6.7 percent paints a pretty accurate picture of the nation’s economic condition.

    In some ways, this second scenario is actually the darker of the two. The first represents a crisis, but one that should be resolved as the economy heals. The second is a chronic condition: If people are leaving the labor force for reasons unrelated to the weak economy, then a stronger economy isn’t likely to bring them back. Since labor force growth is a chief driver of any economy — more workers means more production, more income and more spending — a permanently smaller labor force would mean a permanently smaller economy.

    A lot of economists have tried to solve the puzzle of declining labor force participation, with widely varying results. Researchers from the Federal Reserve Bank of Philadelphia, for example, recently concluded that about two-thirds of the decline in the labor force can be attributed to demographics and other so-called structural factors. But economists at the International Monetary Fund mostly blame the weak economy.

    One reason for this disagreement is that there are actually two different questions, which often get muddled: The first is how many people would have left the labor force even if the recession had never happened. The second is how many of those who have left will ever return.2 It’s worth considering these separately.

    1. How many people would have left anyway?

    Given the demographic forces at work, there’s no question the labor force would be smaller today, with or without the recession. But how much smaller? Using the methodology detailed below, we can estimate that roughly 3.2 million of the 8 million workers would have left the labor force regardless of the state of the economy.

    The Bureau of Labor Statistics breaks down labor participation rates by sex and age. In 2000, for example, 52.8 percent of American men aged 16 to 19 were in the labor force; by 2007, on the eve of the recession, that figure had fallen to 41.1 percent. If that rate of decline had continued, the teen male participation rate would have fallen to 38.5 percent by 2013. At the same time, the teen male population shrank by about 120,000 between 2007 and 2013. Taken together, the declining participation rate and shrinking population suggest the teen male labor force “should” have shrunk by about a quarter million even in a healthier economy.

    By repeating that exercise for each demographic group, we can estimate what the overall labor force would have looked like if the recession had never happened. As the chart below shows, under these assumptions the total participation rate would have fallen to about 64.7 percent by the end of 2013 — down significantly from 66 percent in 2007, but not nearly as steep a drop as actually occurred. Put another way: our model suggests that demographics and other long-term trends account for about 3.2 million of the 8 million people now “missing” from the labor force. That leaves nearly 5 million people who would be working or looking for work if it weren’t for the recession and slow recovery.3




    2. How many are coming back?

    What really matters, however, is how many of those 5 million people will rejoin the labor force. That’s the group that policymakers might actually be able to do something about.4

    This is a much harder question to answer. The U.S. has never before faced such high rates of long-term unemployment for such an extended period. Nor has it seen a severe recession during a time when the labor force was already shrinking. That makes it difficult to guess how people who left the labor force during the recession will respond when and if the job market turns around.

    We know that certain people are unlikely to come back to the labor force. People who receive federal disability benefits, for example, rarely return to work. The number of Americans receiving such benefits has risen by 1.8 million since the start of the recession. That’s partly because the population is aging — older workers are more likely to become disabled. But much of the increase can be blamed on the weak economy, which has led people who might otherwise be able to work to apply for disability payments.5 A rough calculation suggests about 1.1 million more people are receiving disability payments than would be expected based on aging patterns alone.6

    That leaves 4 million or so “missing workers.” What will happen to them? About 1 million are under 25; many of them likely stayed in school longer. It’s a fair bet that most will enter the labor force at some point. Another 1 million are 65 or older — they will be replaced by a new generation that doesn’t bear the same scars and thus will participate in the labor force at a rate more in line with historical patterns. Together, that’s 2 million workers we can expect to enter the labor force in coming years.

    That still leaves about 2 million Americans in the prime of their working lives who are on the sidelines. We have little information about who these people are or what they’re doing — how many of them are idled construction workers awaiting the next building boom, for example, versus former secondary earners who would go back to work only if the right opportunity came along. Their fate, whether or not they rejoin the labor force, likely rests on the strength of the economy in coming years.

    Our final tally, then, is that 2 to 4 million of our original 8 million “missing workers” might return to the labor force as the economy improves. That’s a lot of people: If all of them were considered unemployed, the unemployment rate would now stand at between 7.8 percent and 9 percent, down significantly from the worst of the recession, but high enough to suggest an economy that is still far from fully healed.

    The uncertainty in this estimate reflects the fluid nature of the job market. Economists often talk about the jobless as divided between those affected by “cyclical” forces — the normal ups and downs of the economy — and “structural” forces, such as demographics. But the reality is rarely so neat. The strong economy of the late 1990s and early 2000s lured many people into the labor force who many economists would have considered unlikely to find work in any circumstances. They included people with mental or physical disabilities, criminal records or drug and alcohol problems. A sufficiently strong economic recovery today could repeat the 1990s magic, drawing back all the missing workers, even the ones on disability.

    But there is also a more troubling possibility: If the recovery remains weak, people we now expect to return to the labor force will instead drift further away. More of them will go on disability, or retire, or otherwise drop out. The pool of 2 to 4 million workers who are still reachable by economic policy will eventually become unreachable, and the decline in the labor force will at last be permanent.

    • Another long-term trend is the rise in labor force participation among people in their 50s and 60s. These data occasionally lead to confusion: If Americans are working longer into their lives, then how can the aging population be a major driver of the shrinking labor force? While it’s true that older Americans are more likely to work than ever before, they are still far less likely to work than their younger counterparts. To understand this, imagine a group of 10 friends born between 1939 and 1943. In 2003, when they were in their early 50s, eight would likely have been working or looking for work. A decade later, in their early 60s, just five or six would still be in the labor force — even though the participation rate for 60- to 64-year-olds had risen markedly over that period. ^
    • This language is a bit imprecise. Five million is a net figure: In reality, far more people than that left the labor force due to the recession; at the same time, millions of people joined the labor force as they graduated from school, returned from maternity leave or came out of retirement. Similarly, if the participation rate rebounds in the coming years, it won’t necessarily be because people who left are now returning. ^
    • The Bureau of Labor Statistics in 2007, just before the recession struck, developed a more detailed model that took into account race as well as age and sex; this model projected a more modest decline in the participation rate among all Americans, to 65.7 percent by 2013. Most pre-recession models, however, expected a somewhat larger drop, including one 2006 paper from a group of Federal Reserve economists that forecast a 2013 participation rate of 63.3 percent, not far above the actual figure. The numerous post-recession efforts have varied in their exact estimates. Nearly all the models, though, imply the labor force is several million workers below where it would have been without the recession. ^
    • Eventually, over a period of decades, the people affected by the recession will age out of the labor force, and the long-term trends will again dominate. But that’s beyond the time horizon of most economic policies. ^
    • Note that this does not presume these disabilities are fraudulent. Workers with genuine disabilities might be able to find jobs during good economic times — when companies are forced to compete for employees — but unable during a period of high unemployment, when companies can afford to be choosier. ^
    • This calculation is based on a similar approach to the one used to calculate the share of the labor force decline that’s due to demographics. The Social Security Administration provides a breakdown of disability beneficiaries by age, which allows us to calculate the share of the population receiving benefits in each age group. By applying pre-recession (2007) disability rates to the current (2013) population, we can estimate the number of people who would be receiving disability payments if the recession had never occurred. ^

    I am willing to dispute one of the author's claims
    ...Since labor force growth is a chief driver of any economy — more workers means more production, more income and more spending — a permanently smaller labor force would mean a permanently smaller economy....
    We have some pretty convincing evidence that productivity (normalized per hour, or per employee) has been rising strongly and steadily for 50 years or more.
    The economy can continue to grow with a smaller labor force.

      Agreed. But certainly if MORE people were employed growth would be that much more. I think the author got lazy with that statement and really meant "permanently smaller economy" in a relative way.

        I agree, Chomsky.
        Further, it's a small side issue in the article.
        The main points are both important and interesting.

        I'd love to hear from the iTulip data hounds who spend time in the data tables at BLS and the Fed.

          There is something about the calculations of the labor force size that I don't understand. To the best of my knowledge the labor force participation rate is calculated only on those over the age of 16 and under the age of retirement. If this is indeed the case (and not another instance where my understanding is incorrect), then it really doesn't matter how many folks retired when calculating participation rate. Searching through data to find a theory that explains a shrinking labor force does nothing to explain the lower participation rate.

          In theory you could have a shrinking labor force and an increasing participation rate at the same time. But as I understand it that we have a fairly stable labor force (give or take a bit) but a falling participation rate.

          I've seen it time and again where folks try to explain the falling participation rate with retirees. And that ignores the fact that those over 60 have an increased participation rate now as compared to earlier times. Maybe I'm all mixed up and most of the articles I've seen are correct. If someone knows which is which I would sure appreciate you stopping in and clarifying it for me.

          As far as where those people went.... at least to me there is no mystery to be found there. I see them all around me.

                  There's no mention of the underground economy where people are paid in cash. A stagnant economy forces more workers to apply for whatever benefits they can get and work for cash to survive. So the participation rate may be higher than reported, but still lower than before. As benefits and taxes both rise the underground economy (cash paying jobs supplemented by benefits) is more attractive. Once you taste the freedom of a tax free existence it's hard to go back to the gerbil wheel.

                      one thing that eye have noted - theres not a lot of jobs advertised in the print media any more (that costs the advertisers money) - but there seems to be an abundance of them online (like craigslist et al, where they're free) - esp blind/anony posts, where one is required to 'email/submit a resume' and/or fill-in some dbase with all ones personal data, without even knowing who's on the receiving end of all this info?

                      also note that actually getting any kind of ack back seems to be rare, from what i've heard from others i've mentioned this to.

                      could this be biz trolling for the 'perfect applicant' (since theres no cost for them to do so) and maybe they get lucky and might actually hire someone - IF they dont expect much in the way of pay/bene's - vs actually having a real job opening, where in the pre-internet days they'd have to spend money on ads to get applicants

                      and the applicants might be more inclined to apply, if they know who they're applying to?

                      dont spose this phenom might be contributing to more abandoning their search/dropping out of the labor force?

                          It sounds like a database of tax cheats that will go on a "list" at some point. It is all tracked.

                            In the metro new york area much of the manual labor work is done by recent immigrants who get paid in cash. Enterprising immigrants generally get paid in cash, use bikes as primary mode of transportation, are willing to share a small apartment with 4-5 others to survive, always pay in cash. Approximately 90% of the restaurant work, landscaping work, snow removal, is done by immigrants for cash. Even Japanese restaurants use lots of central American immigrants if you look into their kitchen.

                            For example a recent fire in downtown Princeton that affected 5-6 apartments, but displaced 40 people.
